The classic demonstration is the taxi problem (Kahneman & Tversky, 1972):

A city has 85% green taxis and 15% blue taxis. A witness to a hit-and-run says the taxi was blue. The witness correctly identifies colours 80% of the time. What's the probability the taxi was actually blue?

Most people say about 80% — anchoring on the witness's accuracy. The correct answer, via Bayes' theorem, is 41%.

Here's why:

  • Out of 100 taxis: 85 green, 15 blue
  • Witness sees a blue taxi and says "blue": 15 × 0.80 = 12 correct identifications
  • Witness sees a green taxi and says "blue": 85 × 0.20 = 17 false identifications
  • P(actually blue | witness says blue) = 12 / (12 + 17) = 41%

The base rate (85% green) is so dominant that even a fairly reliable witness is more likely to be wrong than right in this scenario. People find this deeply counterintuitive because we instinctively anchor on the diagnostic evidence (witness testimony) and neglect the prior probability.

Real-world impact: This is why medical screening tests produce so many false positives for rare diseases. If a disease affects 1 in 1,000 people and a test is 95% accurate, a positive result still means you probably don't have the disease (the false positive rate overwhelms the base rate).

The Gambler's Fallacy and the Hot Hand

The Gambler's Fallacy is the belief that past random outcomes influence future ones. "Red has come up 8 times in a row — black must be due!" The roulette wheel has no memory. Each spin is independent. P(red) is always 18/37 regardless of history.

Why does this feel so wrong? Because we have a deeply ingrained sense that the universe is "fair" and should balance out. We expect random sequences to look random to us — alternating frequently between outcomes. But true random sequences contain far more streaks than our intuition expects.

Which is more likely? A) Linda is a bank teller. B) Linda is a bank teller AND is active in the feminist movement.

About 85% of respondents choose B. This is logically impossible — the conjunction of two events can never be more probable than either event alone. "Bank teller AND feminist" is a subset of "bank teller," so it must be less likely.

People choose B because it fits a coherent narrative. The description of Linda makes "feminist bank teller" a more representative story, and we confuse representativeness with probability.

Why this matters for decisions:

  • Business plans with detailed narratives seem more plausible than vague ones — even when added detail should reduce confidence
  • Complex conspiracy theories feel more convincing than simple explanations because they weave a satisfying story
  • Investment theses with multiple "and then" steps are less likely to succeed than simple ones, yet they're more compelling to pitch

Overconfidence: The Mother of All Biases

We're systematically too sure of what we know

When asked to give 90% confidence intervals (ranges they're 90% sure contain the true answer), most people create intervals that contain the truth only 50-60% of the time. We are dramatically, consistently overconfident.

This isn't restricted to laypeople:

  • Doctors' diagnoses given with "certain" confidence are wrong about 40% of the time
  • CFOs' predictions of stock market returns have been shown to be no better than chance, yet they express high confidence

The planning fallacy is a special case of overconfidence: we consistently underestimate how long things will take and how much they'll cost.
