Monte Carlo simulation lets you stress-test decisions across thousands of scenarios. A practical guide to using it for retirement, projects and investing.

Monte Carlo thinking is the practice of stress-testing a decision by mentally - or computationally - running it across thousands of possible futures, then looking at the distribution of outcomes instead of a single point estimate. It's the most reliable counter to one of the most common mistakes in everyday reasoning: planning around the average and being blind-sided by the tail.

The technique was named after the casino in Monaco, but it isn't really a gambling tool. It's a thinking tool. Once you know what it does, you start using it informally - in retirement planning, project estimation, portfolio construction, even career choices - without needing software. What Monte Carlo simulation actually does

A Monte Carlo simulation takes a model of a decision - any model, simple or complex - and runs it many times, each time drawing the uncertain inputs randomly from realistic probability distributions. The output is not a single number but a distribution of numbers, from which you can read off the probability of any particular outcome.

A trivial example. You want to know whether £500,000 will last 30 years in retirement at a 4% withdrawal rate. The standard way to answer this is to assume an average annual return - say 6% - and project forward in a spreadsheet. The plan looks fine. But this misses the point: the real risk in retirement is not the average return, it's the order of returns. A bad first decade can sink a portfolio that would have survived if those same bad years had landed at the end. This is sequence-of-returns risk and it's invisible to a single-line projection.

A Monte Carlo simulation handles it directly. Instead of one 6% return per year, the simulation draws each year's return from a realistic distribution (say, a mean of 6% with a standard deviation of 16% based on historical equity data), runs the 30-year projection, and records whether the portfolio survived. Then it does it 10,000 times. The output is a single, decision-useful number: 'this plan survives 88% of the time.' Whether 88% is acceptable to you is a personal call - but at least you're now arguing about the right number.

Three areas where switching from average-based thinking to Monte Carlo thinking routinely changes the decision:

Retirement planning

The classic case. A standard '4% rule' calculation assumes a smooth average return; the historical record shows that retiring into a deep bear market (1966, 2000, 2008) drops survival rates significantly even though the long-term average is unchanged. Monte Carlo or historical-sequence backtesting routinely shows that withdrawal rates which look 'safe' on paper fail in 15-25% of simulated futures. Knowing the failure rate lets you build in flexibility - guard rails, variable spending, a part-time income hedge - rather than being blind-sided by an unlucky retirement year.

Project timeline estimation

Project plans almost always estimate using a single 'most likely' duration per task, then sum them. This systematically underestimates total project duration because task overruns compound and cancel less than task savings (the planning fallacy in action). A Monte Carlo run - estimate each task as a triangular distribution with optimistic / most-likely / pessimistic durations, then simulate 10,000 project rollouts - typically shows the 'most likely' total is roughly the 30th percentile of the distribution, not the 50th. The 80% confidence completion date is often weeks or months later than the simple plan suggests.

Portfolio stress testing

An average-return projection of a portfolio tells you what happens in the average case. Monte Carlo - or, more often in practice, historical scenario analysis - tells you what happens in the bottom 5% of cases. For long-term investors this is mostly noise; for someone with a defined liability (a house deposit in three years, university fees in seven), the tail risk is the entire point. Knowing the 5th-percentile outcome shapes how much risk you can afford to run with that money.

A worked example: the £500k, 30-year retirement

To make the technique concrete, here is what a real Monte Carlo retirement run looks like end-to-end. The set-up: £500,000 portfolio, 30-year horizon, 60/40 equity/bond split, withdrawing £20,000 a year (4% rule) increasing with 2.5% inflation. The single-line projection - a flat 6% real return - says you finish with £350,000 left over. Comfortable.

Now run it as a simulation. Each year, draw the equity return from a normal distribution with mean 7% and standard deviation 16%; bond return from a distribution with mean 2% and standard deviation 5%; inflation from a distribution with mean 2.5% and standard deviation 1.5%. Rebalance to 60/40 each year. Repeat 10,000 times. The output is not £350,000 - it's a histogram.

A typical result: the median final balance is around £700,000. The 5th percentile is zero (the portfolio runs out before year 30) - this happens in roughly 12% of simulations. The 95th percentile is £2.3m. The 'comfortable £350,000 left over' figure was the average; it tells you almost nothing about whether the plan is robust. The interesting numbers are: how often does the plan fail completely, and what does the failure look like? Once you know the failure rate is 12%, you can decide whether to accept it, reduce withdrawals, hold a cash buffer for guard-rail spending, or work an extra year.

This is also where the calibration matters. Use historical UK equity returns (mean ~5%, std ~20%) instead of US (mean ~7%, std ~16%) and the failure rate climbs to 20%+. Add fat-tailed return distributions and it climbs further. The simulation is a thinking aid for arguing about the right inputs - not a final answer.

Mental Monte Carlo: the version that needs no software

Most decisions don't justify a spreadsheet, let alone Python. The valuable habit is mental Monte Carlo - thinking explicitly about the distribution of outcomes rather than the most likely one. The four-step version that works for nearly any decision:

Sketch the model

What's the decision? What are the uncertain inputs? Don't be precise yet - just list them. For a job change: salary trajectory, role fit, the company's survival, your own opportunity cost of staying.

Imagine three concrete futures

A clearly bad version, a clearly good version, and the most likely. Be specific - 'the company gets acquired in 18 months and my role is restructured' is more useful than 'something bad happens'. The point is to make the tail real, not just label it.

Estimate rough probabilities

Don't try for precision. Even crude probabilities (10% / 70% / 20%) are far better than ignoring the tails. The goal is to make sure you're paying attention to the bad case, not to compute it exactly.

Would you take this decision if you knew with certainty the bad case would land? If yes, proceed. If no, the question becomes whether the upside compensates for the downside often enough - which is now a calibrated bet rather than a hope.

Mental Monte Carlo is closer to the cognitive habit of pre-mortem thinking than to the formal simulation, but they share the same underlying logic: take the distribution seriously, not the average. It also pairs well with decision journals - writing down your imagined scenarios is the easiest way to stop your brain from quietly deleting the bad ones once you've made the call.

When Monte Carlo isn't worth the effort

Three situations where the formal technique adds nothing - or actively misleads:

When inputs are pure guesses

If the underlying probability distributions are themselves wild guesses, the simulation will produce confident-looking outputs that are no better than the inputs. The veneer of statistical precision can make speculative numbers feel rigorous. This is especially common in startup financial projections and 10-year strategic plans.

When the decision has a single dominant unknown

If 90% of the variance comes from one input (will the regulator approve the deal? yes or no?), the simulation just rephrases the question. Decision-tree analysis is usually more honest in those cases - you're explicitly conditioning on the dominant binary outcome.

When the costs are highly asymmetric

Monte Carlo gives you the average case across many futures, weighted by probability. But for genuinely catastrophic tail risks - Taleb's domain - the right question isn't 'what's the probability-weighted outcome?' but 'how do I avoid the catastrophic tail entirely, regardless of how unlikely it is?'. Probability and expected value calculations stop being decision-relevant once a possible outcome is ruinous.

Tools and where to start

If you want to try a real simulation, the bar is lower than you'd think. Three options ordered by how quickly you can be running:

  • Spreadsheet (Google Sheets or Excel): the RAND() function and the NORM.INV() function will get you a basic Monte Carlo retirement simulation in under an hour. Acceptable for one-off analysis; impractically slow if you want 10,000 runs.

Whichever tool you pick, the value is in looking at the distribution - the histogram, the percentile bands, the failure rate - not just the average. If your output is a single number, you've thrown away the point of the technique.
